When creating a battle, does the battle generator randomly assign a given number of ships for each ship type to take part? (Eg. 3 BBs, 3CAs, 10 DDs, etc) Wouldn't a more "fair" way of doing it be by assigning a tonnage amount (eg. 80,000T of BBs, 40,000 CAs, 15,000 DDs)? I feel the latter would at least give some reason to produce multiple smaller vessels rather than a single enormous ship.

It's something that is kept hidden from the user.
Best guess is that each size of battle allows certain classes of ships. All eligible ships that are in the relevant zone and are on AF have a "dice roll" made to determine whether or not they turn up. It's not clear whether DDs not turning up due to fuel issues is due to a modifier to the dice roll or is a separate roll.
Bear in mind though that even tonnage balance isn't necessarily fair. A Leander-class cruiser with late WW2 upgrades be a serious threat to even late pre-dreadnought battleships (e.g. Evstafi-class) for example.

Battle generator simulates all operations which are done by navy so only some of the ships are available for the battle fought. You can look on HMSZ Leander and her wartime assignments. You can see, that she was constantly under way till Battle of Kolombangara which was the only surface battle she participated in (except hunting merchants and merchant armed crusiers). This is simulated by battle generator, that ships have a lot of duties during wartime and it can happen that it is not available at generated battle.

This is now why I build my fleet to combat the Battle Generator rather than the AI. Never build CLs so they can't be chosen, DDs are either on mothball of Trade Protection, never AF so you don't get those awful 1 friendly DD vs 20 enemy DD missions. Dump all the extra funds into Super-CAs as the Battle Generator loves picking those and the AI loves building CA's with 4" armour that you can stomp.

Wow! Never put destroyers on AF? I win half my battles on the strength of my destroyers. Each to his own strategy, I guess.

My one exception is early war as Japan, as the surprise attack mechanic can be a little... Insane.
