Their income starts at the same level as Austria but then falls way behind. For instance in my current game the year is 1923 and Austria has 20 million base resources while Italy has a measly 12 million. I dunno what causes this but poor Italy has no hope.

What are the circumstances? Are you playing Austria and winning wars, especially against Italy? Winning wars can provide a direct boost to base resources; conversely, losing wars can result in a direct loss of base resources.
Different nations also experience different rates of economic growth. The most obvious is the United States, which far outpaces any competitor. I don't have direct data on Austria as it wasn't in the game I recorded, but Italy did have one of the lower growth rates along with France and Russia.

Playing France. I had one short war against Italy but the disparity was there before the war and I outnumbered them like 4 to 1 or some ridiculous amount like that.

Assuming you didn't previously win a war against Italy or lose one to Austria, I see three main possibilities: (1) You saw an unusual RNG event (growth is somewhat randomized but I don't know how much variation is possible in growth ticks), (2) Austria has a high base growth rate comparable to Germany or Japan, or (3) updates in the past year have altered the growth model since I studied it.

problem is other nations will never increase their possessions/income unless they go to war with you and win - i find even if i play A-H i will pretty much always have the 3rd highest income after UK/USA within 10 years

I really hope RTW2 has Ai vs Ai wars. That combine with an alterations to how battles are fought would allow room for weaker nations to fight stronger ones down on their like between rebuilding their fleet without the BS of taking one a far larger enemy atm and declining battle when their overwhelming force is too abstracted currently.
